Substance is not a checklist

There is no single number of employees, square metres of office space or board meetings that makes every Cyprus company sufficiently substantive. The appropriate level depends on what the company claims to do, the assets and risks it controls, the income it earns and the tax or treaty outcomes it relies on.

A passive holding company can have a different profile from an IP owner, financing company, regulated business or regional operating hub.

People and decision-making

The strongest substance comes from the people who actually perform and control the key functions. For material decisions, the Cyprus board should have the authority, information and capability to decide. Where operational functions are carried out in Cyprus, employment or service arrangements should match the responsibilities shown in contracts and transfer pricing documentation.

For IP structures, DEMPE functions require particular attention because legal ownership alone does not determine how returns should be allocated within the group.

Premises, systems and records

Appropriate premises, local accounting and corporate records, banking arrangements, communication systems and access to supporting documentation can all contribute to a coherent operating footprint. The question is whether these resources are appropriate to the activities, not whether they simply exist.

A registered office can satisfy a corporate-law requirement, but it should not be confused with the operating footprint expected of a company claiming to run a substantial business.

Align substance with transfer pricing

Transfer pricing is often where weak substance becomes visible. If a Cyprus entity receives a large residual profit but has limited functions, limited decision-making and little control over risk, the economic allocation can be difficult to support. Conversely, a properly staffed and governed company should still be paid consistently with its actual contribution and market evidence.

The legal agreements, organisation chart, job descriptions, board minutes and transfer pricing file should therefore be reviewed together.

Annual substance review

International groups should revisit substance at least annually and whenever the business changes materially. New product lines, acquisitions, employees, directors, financing arrangements or IP development can change the required profile.

A short annual governance and substance memorandum can document what changed, who controls the material risks and whether the existing structure still matches the group’s commercial reality.
