What benchmarking is designed to prove

Benchmarking is evidence supporting the arm’s-length outcome of a controlled transaction. Depending on the method, it may compare prices, gross margins, net margins, interest rates, royalty rates or other economically relevant indicators. The benchmark should follow the functional analysis rather than being selected first.

Define the tested transaction and tested party

A reliable study begins with clear delineation of the transaction. For one-sided methods, the tested party is generally the party for which the pricing method can be applied most reliably and for which sufficiently comparable data are available. Its functions, assets and risks should match the search criteria used to identify comparables.

Comparable-company screening

Database searches typically use geography, industry classifications, independence criteria, financial data availability and other quantitative filters. A robust process then performs qualitative screening to exclude businesses with materially different functions, products, ownership, extraordinary events or insufficient information.

Ranges and adjustments

Where multiple independent observations remain, an arm’s-length range may be appropriate. Statistical ranges such as an interquartile range can improve reliability where residual comparability differences remain, but the range is not a substitute for good screening. Working-capital or other comparability adjustments should be applied only where they improve reliability and can be supported.

Annual use and refresh

Benchmarking should not become a static document disconnected from the business. Financial results should be tested annually against the selected range, while the underlying comparable set and search should be refreshed when required by the applicable rules, material business changes or the age and reliability of the data.
